Rogue Trader. DEFINITION of 'Rogue Trader' A trader who acts independently of others - and, typically, recklessly - usually to the detriment of both the clients and the institution that employs him or her. Rogue traders typically trade in high risk investments which can create huge losses but also large gains. BREAKING DOWN 'Rogue Trader' One of the most famous rogue traders is Nick Leeson, who was a derivatives trader at the Singapore office of Britain's Barings Bank. Leeson incurred heavy losses through the unauthorized trading of large amounts of Nikkei futures and options. Tuesday will be the last day of the last trial of the last two traders in the National Australia Bank's $360 million foreign exchange scandal. The cathartic moment will arrive as "rogue traders" David Bullen and Vincent Ficarra receive sentences for placing shonky deals that falsified the profit they had made trading in currency options rights to buy or sell different countries' money at given times and fixed prices. Masterminded by iron-fisted section boss Luke Duffy and processed by his accomplice in London, Gianni Gray, the trades made it appear as if NAB's foreign exchange desk had met its $37 million annual profit target for the 2003 financial year. It had not. A jubilant, unwitting bank paid performance bonuses topping the average Australian's annual income, in some cases by hefty multiples. The "forex" desk sat apart from NAB colleagues, a bubble of high octane, high profit and high risk. In his book Fake: My Life as a Rogue Trader , Bullen depicts a life of excess: liquor, cigars, bars, helicopters and corporate marquees. The team of elite traders were surrounded by "jubs" those who had a job, but didn't know what they were doing. The traders enshrined themselves in a separate language. Ficarra, of Italian descent, was called "Vinnie".
Duffy nicknamed Gray "Square" or "G-Spot", as he was so sensitive to the trading culture. Of Gray, Duffy told the court: "He was always making a stink about things, whether they were going on both good and bad, and you could smell the stink coming from London." For this, he and junior trader Dennis Gentilin, the eventual whistleblower who brought the high times to an end, earned the title "London stench boys". "They just created this power base where they were laws unto themselves," Mr Gentilin told the County Court. Duffy convinced his team they were "BOATs" Biggest Of All Time. The court heard he kept a blacklist of traders who crossed him and any who questioned his authority were ridiculed. Another junior dealer, Vanessa McCallum, recalled how Duffy had once warned her that a trader who had crossed him was now making bread for a living. Ms McCallum also played a part in alerting the bank to the fraud. "My greatest fear was, if nothing is wrong, I'm going to have to leave the desk because you had to be loyal to Luke (Duffy)," she said. Duffy joked that the 2003 end-of-year review should begin: "G'day guys, we had a great year, pay us loads of money." But the year had not been great. It had ended $5 million in the red $42 million below budget. Duffy testified that the way out of the loss became clear when Ms McCallum accidentally entered an options trade that created a false loss of $1 million. It remained in the system for more than a week, unnoticed by the bank's back office.
When Duffy complained to the office, he received an email stating that it was not the back office's responsibility to check the accuracy of internal trades. A scam was born. The public's understanding of derivatives, such as the currency options faked by the NAB traders, is that it lies on the far side of astrophysics. In 2003, Warren Buffett, the world's second-richest man, called derivatives "financial weapons of mass destruction". In the simplest case, investing is like betting on horses. A punter can back one horse or, to spread the risk, can bet on several horses with different kinds of bets including quinellas, trifectas and quadrellas. In this metaphor, if the companies are the horses and the bets are the investments, the quadrella, trifecta or quinella is the derivative. It is a model that "derives" its value from the underlying bets. Now, imagine punters trading quinellas against quadrellas, quadrellas against trifectas, all at the same time, on every racecourse on the planet. The derivatives market works something like this. But derivatives become even more complex. Punters can bet on the future on the state of markets in three months, six months, 12 months, 10 years or more. And they can bet against themselves. And they can offer odds.
It is a game that builds enormous profits or devastating losses by weaving myriad likely failures. It is played with billions of dollars, preferably dollars that belong to someone else. In his book Traders, Guns and Money , former derivatives trader Satyajit Das calls the trading floor a world of "beautiful lies", all of which seek to distract the non-trading world from the ragged threads tying the banking system together. "There are salespeople they lie to clients," he writes. "Traders lie to sales and to risk managers. Risk managers? They lie to the people who run the place correction, think they run the place. The people who run the place lie to shareholders and regulators Clients. They lie mainly to themselves." The high-risk, high-reward environment attracts confident souls ambitious minds disposed to puzzle solving. It also breeds aggression and competition. With such attributes may come recklessness and a sense of entitlement. Content in the knowledge that the back office would not check internal trades, the NAB rogues closed the 2003 financial year with false trades that inflated profit. Later, they would erase the trades and square the books.
It worked a treat, until it snowballed. They accumulated $160 million in undisclosed losses and the cards began to fall. The bank lost even more money closing the rogues' positions and cleaning up the mess. Tuesday's sentencing will mark the end of a Sophoclean tragedy at NAB one whose players, if they are lucky, may now vanish into incarceration and skulk into anonymity. The scandal set off a public boardroom stoush, costing the bank its chairman, its chief executive and other senior management. Two years later, the bank is still recovering. Therefore, vale Duffy, who ran NAB's foreign exchange desk like his private fiefdom and commanded the false trades to be entered. When it was all known, he admitted: "I have f---ed up and I have led a few people down the wrong path with me." He is serving a sentence of two years and five months, with a 16-month minimum. Before he was jailed, he was working at a shipping company, earning $45,000 a year. Vale Gray, the gormless, London-based recipient of the trades who closed the shoddy deals at Duffy's bidding.
To make ends meet before he was jailed, he juggled jobs as a ship painter and pizza maker. The court gave him one year and four months with an eight-month non-parole period. Vale Bullen, who wrote a book to chronicle his fall from a testosterone-fuelled life in high finance. In his angst, he turned to Buddha, grew a beard and argued his own, failed defence before the court. Finally, vale Ficarra, who insisted he had acted in good faith that everyone knew what was happening and struggled to understand how a jury could think him dishonest. The protege, only 23 and newly engaged when he began entering fraudulent trades in the bank's computerised trading system, pleaded for house arrest: "Jail is not for me," he protested. Insider trading is a topic of intense public debate these days, but this debate must be framed in the context of a clear, objective definition of informed versus insider trading. div > div. group > p:first-child"> Registered insiders — corporate directors or officers, their advisers, or stakeholders who hold a significant fraction of a company's stock — are allowed to trade in their company's stock, or options written on it, but they are bound by mandatory disclosure rules, and timing. Thus, their trades may be of a legal or illegal nature, depending on the circumstances of trading and disclosure. But there are also other informed traders, who are not directly connected with the company, who may make educated guesses or have superior forecasting ability. Alternatively, others may enter into illicit trades if such trades are based on material non-public information, and if they are in breach of their fiduciary duty. Thus, the devil lies in the details and rogue trades are hard to disguise, if analyzed thoroughly.
Are all informed or insider investors rogues? The answer is a clear "no!" In the aftermath of the global financial crisis, the Securities and Exchange Commission (SEC) in the U. S. has redoubled its efforts to pursue and prosecute illicit trading activity. While illicit trading is mostly prosecuted in individual stocks, trading stock options is another method that unscrupulous individuals may employ to exploit private information for personal gain, for example, by trading stock options. While substantial gains can be made by such individuals by buying an M&A target's stock ahead of a takeover announcement, the same dollar investment can result in much larger gains by buying stock options, due to the leverage these options provide. In addition, trading in options may avoid the scrutiny of the regulators, due to the complexity of certain trading strategies using such instruments. In our recent study of options trading, we found that approximately 26 percent of all M&A deals in a sample of 1856 cases displayed abnormal options trading volumes during the thirty pre-announcement days. This sample covers M&A announcements over a 17-year period from 1996 to 2012. We further document that the chances of this activity being purely random are rather slim. This raises the important policy question: Is all such unusual activity based on inside information, which is illegal, or is most of it due to actions by informed traders, who use their superior analytical skills? Is it possible that some sophisticated traders can make reasonable predictions based on publicly available information, and may analyze trends in the industry, follow statements made by management, etc.? Though our statistical analysis is rather robust and covers many angles, it is certainly possible that some of the cases we document could be considered perfectly legal, and not necessarily based on inside information. However, it is important to emphasize that such a determination requires a case-by-case detailed inquiry by the regulators.
What seems surprising, at first glance, is that the statistical patterns we present in our research are quite pervasive and overwhelmingly strong, compared with the limited number of cases that have been litigated by the SEC. In defense of the SEC, we may offer the following explanations for this discrepancy. For one thing, the publicly available litigation reports from the SEC used in our study include only civil litigations, and do not necessarily account for any criminal ones, especially those that are under litigation. For another, given that litigation can be costly, especially given how difficult it is to prove breach of fiduciary duty beyond a reasonable doubt, the SEC may be cautious about initiating action unless they unearth concrete evidence. Thus, it may not be cost effective to initiate litigation if the prospects of prosecution are not bright. Such executive choices by the regulator may very well be efficient in the presence of their own resource constraints. A conscious decision not to publicly disclose litigation may be desirable, if a whistleblower protection program needs to be arranged. We believe that trading based on inside information has negative externalities for the market as a whole and should be illegal, as it is, in many countries. Our study raises a red flag regarding activity in one area of the market, and hence, it may be worth paying more attention to the activity in the options market ahead of important corporate announcements. Does this evidence suggest that the U. S. stock markets are rigged? We do not believe so. There is possibly some rogue trading, but it does not necessarily have a major impact on M&A activity, and certainly not on the market as a whole. Rogue trading makes headlines. In late 2011 an unauthorized trader lost $2 billion for the Swiss-based bank, USB. The idea of a single person losing millions and occasionally billions of dollars is always interesting, but it is even more so when that person is losing other people's money. Nick and the Nikkei - $1.3 Billion. But, he soon lost his trading touch and started to rack up a number of large losses. He used his position as both the head trader and the one responsible for settling trades in the office to hide his losses in a secret account, which was numbered 88888. At the beginning of 1995, his trading losses were already significant when he had the enormous misfortune of placing a short straddle on the Nikkei, which was a bet that the market wouldn't make a large move overnight. However, the next day there was an earthquake in Kobe, which sent the Nikkei lower and led to a massive loss In an attempt to recoup these losses, Leeson made large risky bets that the Nikkei would recover quickly form the quake, which it didn't, leading to further losses. ) In the end, Leeson lost an estimated $1.3billion for the bank, which resulted in the bankruptcy of Barings, a bank that had survived for more than two centuries in the industry. Leeson received a six-and-a-half year sentence but was released early for good behavior after being diagnosed with cancer. John Rusnak and the Yen - $691 Million. Like Leeson, it was Rusnak's ability to work the regulatory system to conceal his losses that allowed him to do much more damage than should have been possible. In the end, Rusnak received a jail sentence of seven-and-a-half years and is on the hook for paying back the $691 million. Mr. Copper - $2.5 Billion. Liu Qibing - $200 Million - $1 Billion (unconfirmed) As the paper trail led back to the Chinese State Reserve Bureau, other traders realized China would have to fill the amount shorted. This drove copper prices up. The Chinese government tried to depress prices by claiming copper reserves five-times larger than previously estimated and, in a bizarre twist, denied that a Liu Qibing had even existed to place a short. The extent of the losses are up for debate, as are the current whereabouts of the ephemeral Liu Qibing. Brian Hunter and Amaranth - $6.5 Billion. His gambles in natural gas futures were initially successful, particularly so when Hurricane Katrina wreaked havoc on the infrastructure and pushed prices up while Hunter happened to hold a long position.
The huge profits attracted more and more investors to Amaranth, providing Hunter with more capital to gamble with. Jerome Kerviel - $7.1 Billion. As with Leeson and Rusnak, Kerviel was able to manipulate the system using knowledge he gained while working in the office that monitored traders prior to being promoted to a trading position. He made no personal profit from his rogue trading. The 2007 mortgage meltdown probably hastened his fall from grace, but the highly leveraged and unapproved trades were bound to have disastrous consequences. Aside from the financial damages that rogue traders inflict upon the market, they do serve one very important function they remind us that seeking exceptional returns means taking on equally exceptional risk. The rules from Pathfinder Roleplaying Game: Mythic Adventures provide many options for upgrading a character to the realm of mythic heroes. However, while there are numerous mythic spells and a long list of mythic feats (and even more are available in Mythic Options: The Missing Core Feats ), none of the rogue’s class features have mythic upgrades available. There are trickster path abilities that tie into some rogue abilities or common skills, but no upgrades for the rogue’s main abilities and talents themselves. This is unfortunate, because many rogue characters focus much more on their core abilities and talents than on feats. Mythic Options: Mythic Rogue Class Features offers mythic upgrades for every rogue class feature and talent from the Pathfinder Roleplaying Game Core Rulebook . Also, any chance of a Talented Mythic Rogue, with mythic versions of all 150 or so talents from that book? While such a thing is certainly possible, I confess it's unlikely and wouldn't be happening any time soon in any case. Part of the issue is audience. The talented classes only target folks willing to use rebuilt base and core classes. The Mythic stuff only targets people using Mythic Adventures.
A combination of the two idea would only target folks who are using Mythic Adventures and are will to consider rebuilt base and core classes. And that group is likely to be smaller than the other two, likely by a big margin. There's also a time question. I have core classes still to tackle for both talented and mythic class feature books. I'd like to focus on those until I have covered most of those classes. There's already requests in place for me to do mythic and talented versions of RGG's new classes. Adding a whole new line of things to work on that'll take similar time and commitment from me isn't feasible right now. So probably not, and definitely not anytime soon. Rogue trades seem to be in vogue in the banking system.
However, from these massive blunders we can learn to develop and control the movement of our own portfolios so that this does not occur to us. We may not be dealing in the same amounts of moneys that are being discussed here, but in effect the end result can be more devastating if we donЂ™t apply certain criteria to our trading methods. The Recent History of Rogue Trades. Very recently, in 2011, a major bank -- the Swiss bank UBS -- announced a huge $2 billion in surprise losses. A "rogue trader" was deemed responsible for this awesome loss! The damage was caused by a UBS employee named Kweku Adoboli, in London. The parallels to 2008 are frightening. Early that year, French bank Soci©t© G©n©rale revealed $7.2 billion in losses (that's billion with a "b") at the hands of a single rogue trader. The culprit: A 31-year-old trader named Jerome Kerviel. The Soci©t© G©n©rale losses came on a massive $73 billion worth of positions, which Kerviel hid by hacking the bank's computers. After that devastating hit, SocGen instituted a whole new slew of watchdog rules, such as "be wary of traders who never use vacation time.
" The similarities are uncanny: Both Kerviel and Adoboli were 31 at the time of their arrest both worked with " Delta-1 products (a form of derivative that tracks asset classes) and both appear to be quiet types who toiled in similar departments. The $2 billion rogue-trade loss, by the UBS employee, is another black eye for the banks, which were supposed to have stamped out this sort of thing with much tighter fail-safes and controls. "It is amazing that this is still possible," muses trading analyst Claude Zehnder. "They obviously have a problem with risk management. " for individual investors and traders, is to maybe avoid "black boxes" -- opaque businesses with complex structures, like banks, where something big could go haywire at any given time. This provides us with food for thought and sets a scene for the questionЂ¦.how does it affect us? How do these trading disasters come about? Men like Adoboli and Kerviel, and other rogue traders like Nick Leeson of Barings Bank (who lost $1.3 billion) or John Rusnak of Allied Irish Bank (who lost $691 million), do not intentionally set out to blow things up. Instead, the trouble usually starts small. an attempt to cover up a modest portfolio loss, or to make a poor reporting period look better. The goal is to make a little extra money quickly -- enough to cover the small problem -- and then go back to normal, with no one the wiser. If the double-down scheme works, the trader's name never shows up in the news. He (or she) may even earn a nice bonus at the end of the quarter. But if it doesn't work, and the initial loss snowballs, that's when the real trouble begins. As problematic losses become too big to manage, desperation kicks in. Bigger and bigger bets are made, until finally it all unravels.
How Does This Affect Us? On a much smaller scale, the same thing can happen to an individual investment account. Not the fraud part, per se, but the compounding disaster from a "rogue trade." In this instance, a small loss is allowed to develop into a bigger one. a bad investment is ignored, or even added to on margin. and so on. This is where the story takes on a sour note. Here are some Ђњrules of thumbЂќ for keeping "rogue trades" out of your trading: Ђў Always know your exposure. Ђў Always know your risk points. Ђў Don't buy more without a plan. Ђў Don't forget correlation. This one is simple but important. How much risk does your portfolio actually have? And how is that risk spread out across positions? If you are 50% long with all your money in two stocks, for example, that is a different proposition than having your money in 20 stocks.
If you have short positions or inverse ETFs to offset some of your long exposure, that changes the picture too. Tracking exposure levels helps clarify the danger you might face in a "worst-case scenario." It's not always fun to think about, but better to be prepared than unprepared. Always Know Your Risk Tolerance and Risk Points. There are many possible approaches here: A trader might prefer a tight stop-loss based on a chart pattern. An investor might utilize a general risk point, like a 25% stop-loss. An aggressive value investor might say, "I like this position so much it could go down 50% and I wouldn't sell."
